Expert Cao: The chief strength of the internal rate of return (IRR) is that it can be
calculated without using any outside information. We only need the cash

Expert Dao: What do you mean? I do not understand. If there is no reference to any
external criterion, how do we use the IRR as an investment criterion? I am
puzzled.

Question 5: (25 points)
A project requires an investment in machinery of $1,000 at the end of year 0 and
$800 at the end of year 1. The project will generate revenues of $700 at the end of year 1,
and $700 at the end of year 2. The economic life of the machinery is 2 years. The project
will be terminated at the end of year 2 and all the machinery will be liquidated. For tax
purposes, assume straight-line depreciation.
The project will borrow $600 at the end of year with an annual interest rate of 12%.
The total loan principal will be repaid in two equal installments. Each year, the interest

The Department of Investment for Factory One is evaluating two mutually exclusive
proposals for a new investment in machinery. The economic life of the machinery in both
proposals is six years. The annual benefits from both proposals are the same. In the first
proposal, the investment cost is high and the operating costs are low; in the second proposal,
the investment cost is low and the operating costs are high with an annual increase of 5%.
In the first proposal, the investment cost is $5,000 and the annual operating costs are
$50; in the second proposal, the investment cost is $1,800 and the annual operating costs is
$728.15. Assume that all values are real.
The cash flows for both proposals are given in Appendix A. In addition, a graph of the
sensitivity analysis of the NPVs of both projects with the discount rate is shown.

The project has many risks. One of the key risks is that other countries in the region are
