Check Market Conditions

Since most stocks move in the same direction as the overall market, make new buys only during an uptrend (See Stock
Market Direction). That’s when your trades stand the best chance of success.
Don’t dive into stocks without first checking the market conditions.

Would you go to the beach if it were freezing cold and raining? Unless you’re a seal, you wouldn’t. You would probably
check the weather outlook days in advance and get daily updates. Apply the same common-sense approach to investing in
stocks. Wade in when market conditions are right.

You can run faster with the wind at your back than having it blow against you. In the same way, buying stocks during a
market uptrend will speed you to your investment goals sooner. So always be aware of the market direction. It can be
fickle like the weather. Don’t get off guard. Use IBD’s The Big Picture to easily understand current conditions and trade in
sync with them.

Review The Stock Chart

Track the stock’s chart action, and buy only when it shows strength by trending higher on above-average volume A
downturn in the major indexes tends to pull most individual stocks down with it. Therefore, it’s much riskier to buy stocks
during a correction, and it’s critical to keep a close eye on any stocks you already own.

To get the most out of this section, be sure to first go over the basic concepts described in How to Read Stock Charts.

Unfortunately, many investors underestimate the value of stock charts. Don’t let that be you.

With a little training and practice, anyone can use charts to make surgically precise trades — at the optimal price and time.
And if things go wrong, the chart will indicate when to exit your position.

In the world of medicine, doctors analyze imaging to help understand an individual’s health — MRIs, X-Rays, EKG, CAT
scans and ultrasound. In the investing world, knowledgeable investors analyze a stock’s chart action to understand its
current & historical health. Buy stocks displaying robust signs of fitness, not motionless coach potatoes; or even worse,
decliners with sell-ulitis.

What if you find an exceptional company that has an industry-dominating product and stellar growth, but the
chart shows the stock is being sold heavily and is clearly trending lower; should you buy it anyway? No, it’s
heading the wrong way!

Would you catch a train going the opposite direction you want to go? Of course you wouldn’t. And you
shouldn’t buy a stock that’s trending lower. You’re riding it the wrong way.

Make sure the stock is breaking out of a common chart pattern, which is often a precursor to big gains. Our research going
back to the 1880s shows the same chart patterns repeat year after year.

When you buy, your stock should also be in a proper buying range, not extended more than 5% past the ideal entry point.
Don’t chase it. If you miss the train, make sure you catch the next one that comes along.

Every year we hear from investors who don’t think stock charts have anything to offer them. It’s true there is some
interpretation involved, but it’s not as esoteric as some think. It just takes a little study and practice. Anyone can do it.

If you want to reach the penthouse of a high-rise building, don’t you scan the directional signals to decide which elevator
to catch going up? If you ignore the signs and just jump into one, you may end up in the basement instead of the top
floor.
Market Declines Influence Stock Bases

Most stocks will form bases during market declines, and the way the market corrects has a lot to do with how those bases
will end up shaping.

Take a modest market correction, and most bases from that period will be flat bases. Take a full-fledged bear market, and
expect to find a lot of deep, cup-like bases.

Indeed, the severity of each market decline acts as the mold for the bases that emerge from the decline. That's a factor
that investors must take into account as they study chart patterns. A base that may seem flawed could be acceptable when
it is put in the context of the broad market.

In 2013 and 2014, the market had several modest corrections. The Nasdaq never declined more than 11% in those two
years.

So, it was no surprise that the flat base and the base-on-base — two patterns known for their shallow shapes — were so
common in the past two years.

In a flat base, the stock declines no more than 15%. In a base-on-base, the second pattern is often a flat base.
Bear markets can produce deep bases with declines of 40%, 50% or even more. Yet that can be normal when the main
indexes have plunged more than 20%, the standard definition of a bear market.

Remember, growth stocks tend to correct 1-1/2 to 2-1/2 times more than the indexes. Thus, a 20% market drop could
easily produce bases of 40% to 50%.

The 2008-09 bear market saw plenty of examples of absurdly deep bases that still generated successful breakouts.

For example, Apple (NASDAQ:AAPL) suffered a decline of nearly 60% as it plummeted to a January 2009 low (1).
That year's recovery helped the personal technology company build the right side of its base in about a half-year's time.
The stock formed a handle and broke out the week ending July 17 at 146.50. Volume picked up sharply the next week (2).
The stock's handle also could have been interpreted as a flat base, since it fit the profile of that base as well.

Shares climbed with little difficulty until September 2012, when Apple's next major correction began.
Online retailer Amazon.com (NASDAQ:AMZN), Chinese Internet search engine Baidu (NASDAQ:BIDU) and chipmaker Cree
(NASDAQ:CREE) were other leading stocks that formed excessively deep bases but still went on to make substantial gains
from their breakouts.

In 1998, a double-dip in the market gave rise to a few bases that formed deeper-than-normal handles.
In a seven-week skid from July to early September, the Nasdaq was gashed for a 27% loss. The composite recovered not
even half that loss when it started sinking 23% in just two weeks. But after that wave of selling subsided, the Nasdaq went
on a prolific advance through the end of 1999.

During this upheaval, Charles Schwab (NYSE:SCHW) formed a cup pattern with a decline of almost 40% from July to
September, and the next month formed a handle that drooped 27%.

That was more than double what a proper handle's decline should be. Yet compared with the Nasdaq's action in that
period, the handle wasn't so out of line.

The discount brokerage soared more than 400% until it went into a climax run and topped in April 1999.

Know The Three-Waves Rule In Bear Market Declines

Most classical music is written to the rhythm of three or four beats a measure. Having a set meter helps give a waltz or a
symphony coherence and order.

Coincidence or not, major market declines also weave a similar pattern.

If you study bear markets, you'll see they didn't quite go down in one fell swoop, like a logging tree.

Instead, they form over three or four waves of intense selling. Each wave is the product of human fear.

In between those selling waves, a major stock index might rally a month or two. That's a product of hope,
mixed in with some greed.

As a savvy individual investor or a nimble fund manager, you want to shift to the sidelines as major market declines
develop. So long as markets exist, new bear markets will surely arrive.

Also know this : IBD research shows the typical market leader, once it's finally topped, drops on average 72%
from its high. Good reason to master your sell rules, right?

The table points out the waves of selling during two of the worst U.S. bear markets ever.

So, when do you get greedy?

First, read both The Big Picture and the Market Pulse every day to identify a follow-through rally confirmation. Second, be
on the hunt for new market leadership. Every story in IBD's B section is devoted to finding and following the market's true
leaders. At the end of a vicious bear cycle, new winners supply the fresh legs of the next bull.
"Consistent strength and volume in a particular issue, occurring after a long general decline, will usually turn out to be an
extremely bullish indication on the individual stock in question," Gerald Loeb wrote in "The Battle for Investment Survival."

"In addition, if later its leadership is gradually followed by other important shares, the signal for a turn in the whole market
probably has been given," Loeb wrote in the 1935 classic.

The great Nasdaq winners after the 2000-02 bear died echoed that wisdom. After the Oct. 15, 2002, follow-through, eBay
(NASDAQ:EBAY), Urban Outfitters (NASDAQ:URBN), Gen-Probe (NASDAQ:GPRO) and San-Disk (NASDAQ:SNDK) led with
big gains. Many others followed.
