Problem
Suppose you have just won the first
prize in the lottery. The lottery offers you
two possibilities for receiving your prize:
The first possibility is to receive 10,000 at the
end of the year. For the next 15 years, this
payment will be repeated but it will grow at the
rate of 5%. The interest rate is 12% during the
entire period
The second possibility is to receive 100,000
right now
Which of the 2 possibilities would you take?
Problem
As a winner of a breakfast cereal
competition you can choose one of the
following prizes
100,000 now
180,000 at the end of the 5th year
11,400 a year forever, starting next year
12,000 a year for 40 years, starting now
6,500 next year, increasing thereafter by 5%
a year forever
P.S. the interest rate is 12% per year
Problem
You own an oil pipeline which will
generate $2M cash return over the
coming year. The pipelines operating
costs are negligible, and it is expected to
last forever. Unfortunately, the volume
of oil shipped is declining and the cash
flows are expected to decline by 4%
percent per year. The discount rate is
10%. What is the present value of these
pipelines cash flows?
Consider three bonds with the following prices and cash flows:

Bond Price C1 C2 C3
A 10 5 10 5
B 20 10 10 20
C 100 10 15 15

a) Is it possible to construct an arbitrage opportunity? If

so, find the strategy that produces arbitrage.
b)Is bond C fairly priced in the market without arbitrage
opportunities? If not, what is the no-arbitrage price of
bond C?
Yield to maturity
Yield to maturity = Flat interest rate
HW1
A one-year zero-coupon bond with face value $100
sells for $96; a two-year zero-coupon bond with face
value $100 sells for $92; and a three-year 6% coupon
bond (assuming the coupons are pain annually) with
face value of $100 has a yield to maturity of 4%.
a) Calculate the term structure of interest rates (the 1-
year, 2-year, and 3-year spot rates) in this
economy, assuming no arbitrage opportunities
exist.
b) Calculate the implied forward rates in this economy.
Problem
Assume that the following bond yields,
compounded semiannually:
6-month Treasury Strip: 5.00%;
1-year Treasury Strip: 5.25%;
18-month Treasury Strip: 5.75%.
1. What is the 6-month forward rate in six months?
2. What is the 1-year forward rate in six
months?
